Question

As financial

manager of Organics, Inc., you have recently concurred with a

general management decision to enter into the plastics business.

Much to your surprise, the price of the firm’s

common stock subsequently declined from $40 per share to $30 per

share. You are anxious to determine how

the market perceives the relevant risk of the firm and you have

determined that the following changes in the financial markets have

occurred since Organics entered into the plastics business:

ANSWER: New beta =

3.17

"background:#FFFF00;">How do I use the hints above to come to the

final answer of 3.17?

Explanation / Answer

Calculating Old Beta

As per DDM

price =D1/Re-g

Re = (1.90*1.05)/40 + 0.05 = 9.99%

As per CAPM

Re= Rf+(Rm-Rf)*Beta

Old Beta = (Re-Rf)/(Rm-Rf)

= (9.99-6)/2

=2

Calculating New Beta

As per DDM

Current price =D1/Re-g

Re = (1.90*1.105)/30 + 0.105 = 17.50%

As per CAPM

Re= Rf+(Rm-Rf)*Beta

New Beta = (Re-Rf)/(Rm-Rf)

=(17.50-8)/3

=3.17

Change in Beta in my firm is 2 to 3.17
