Example of economic null and alternative hypothesis
Null Hypothesis: The correlation between the daily stock price change and the daily stock purchases is zero.
Alternative Hypothesis: The correlation between the daily stock price change and the daily stock purchases is greater than 0. This is a one-sided alternative hypothesis.
Type 1 error is probability of rejecting the null hypothesis given that it is true or the probability that observed value of the test statistic will fall in the rejection region when the null hypothesis is true.
Type 2 error is probability of accepting the null hypothesis given that it is false or probability that the observed value of the test statistic will not fall in the rejection region when the null hypothesis is false.
It depends on instances as which is more important error to minimize. In one instance, the Type 1 error may have consequences that are less acceptable than those from a Type 2 error. In another, the Type 2 error could be less costly than a Type 1 error.
When Type 1 error is more important and consequnces of type 1 error - Null hypotheis is Medicine A does not relieve Condition B. Medicine A does not relieve Condition B, but is not eliminated as a treatment option. Patients with Condition B who receive Medicine A get no relief. They may experience worsening condition and/or side effects, up to and including death. Litigation possible.
When Type 2 error is more important and and consequnces of type 2 error - The null hypothesis is "the incidence of the side effect in drugs 1 and 2 is the same", and the alternate is "the incidence of the side effect in Drug 2 is greater than that in Drug 1." Falsely rejecting the null hypothesis when it is in fact true (Type 1 error) would have no great consequences for the consumer, but a Type 2 error (i.e., failing to reject the null hypothesis when in fact the alternate is true, which would result in deciding that Drug 2 is no more harmful than Drug 1 when it is in fact more harmful) could have serious consequences from a public health standpoint.
