Verify that it is increasing in utility and prices. Verify that your expressions in a), b) and c) are consistent by checking that U matches V and I matches E for Px= 2 and Py = 1 and I = 24. Suppose that a tax of $2 per unit is placed on x and that it is fully passed through to prices so that the new price of x is $4. Find the new utility maximizing bundle. What is utility at this bundle? How much revenue does the tax raise? What would utility be under a lump sum income tax that raised the same amount of revenue? Which type of tax leaves the consumer better off? How much would the consumer be willing to pay to avoid the $2 per unit tax so that he pays no tax at all?
