ACC 122-Financial Analysis Please type your answers and submit a hard copy at the beginning of the class on Tuesday, Oct 2, 2018 Crown Lighting, Inc., which manufactures electric lighting and writing equipment, has been in business five years. The company has had modest profits and has experienced few operating difficulties until this year, when president John Stone discusses his company's working capital problems with you, a loan officer at Empire Bank. Stone explains that expanding his firm has created difficulties in meeting obligations when they come due and in taking advantage of cash discounts offered by manufacturers for timely payment. He would like to borrow $75,000 from Empire Bank. At your request, Stone submits the following financial data for the past two years: This Year Last Year Net Sales Cost of Goods Sold Net income (after income taxes) Dividends Depreciation December 31, 20x1 data: $1,500,000 900,000 47,500 20,000 100,000 $1,200,000 800,000 42,000 15,000 120,000 Total Assets Total Stockholders' Equity Accounts Receivable Inventory 720,000 320,000 152,500 262,500 Crown Lighting, Inc. From the above analysis we can see that Crown Lighting is indeed facing a working capital problem. The company’s current ratio for this year was 1.87 and compared to the industry ratio of 2.66 we can see that the short term liquidity of the company is lower. The short term liquidity of the company deteriorates even further when quick ratio is considered. Compared to industry’s ratio of 1.3 the company’s quick ratio for this year was 0.76.
Day’s sales in receivables for the company this year was 55.97 days while the industry figure was 46 days. This means that company is collecting its receivables slower than the industry. Inventory turnover for the company was 2.51 for this year while the industry figure was 4.0 times. This means that the company is managing its inventory less efficiently.
The company’s leverage is also high as its debt/equity ratio for this year was 1.28 while the industry average was 0.85.
In terms of profitability also the company is lagging the industry. RoA for this year was 4.95% while industry average was 8.1%. RoE for this year was 11.01% while the industry average was 11.9%. Profit margin for this year was 3.17% while the industry average was 4.08%.
Thus Crown Lighting is trailing the industry on all counts be it working capital management, debt management and use of leverage, efficiency of inventory and receivables management and profitability.
Thus extending loan to Crown Lighting will be highly risky and it will further increase the company’s debt/equity ratio. The loan can be granted only if Crown agrees to improve its working capital management and profitability.
