When demand is unit elastic, price elasticity of demand Answer a. equals 1, and total revenue and price move in opposite directions. b. equals 1, and total revenue and price move in the same direction. c. equals 0, and total revenue does not change when price changes. d. equals 1, and total revenue does not change when price changes.

Explanation / Answer

b. equals 1, and total revenue and price move in the same direction.A good economist is not just interested in calculating numbers. The number is a means to an end; in the case of price elasticity of demand it is used to see how sensitive the demand for a good is to a price change. The higher the price elasticity, the more sensitive consumers are to price changes. A very high price elasticity suggests that when the price of a good goes up, consumers will buy a great deal less of it and when the price of that good goes down, consumers will buy a great deal more. A very low price elasticity implies just the opposite, that changes in price have little influence on demand. If Ped = 0 demand is perfectly inelastic - demand does not change at all when the price changes – the demand curve will be vertical. If Ped is between 0 and 1 (i.e. the % change in demand from A to B is smaller than the percentage change in price), then demand is inelastic. If Ped = 1 (i.e. the % change in demand is exactly the same as the % change in price), then demand is unit elastic. A 15% rise in price would lead to a 15% contraction in demand leaving total spending the same at each price level. If Ped > 1, then demand responds more than proportionately to a change in price i.e. demand is elastic. For example if a 10% increase in the price of a good leads to a 30% drop in demand. The price elasticity of demand for this price change is –3
