A) Formula for Beta= (Correlation b/w Mf & Risk free asset)*standard deviation of market* standard deviation of risk free asset/(Std deviation of market)^2
= Since the correlation between a risk free asset( F) with any other asset is 0 therefore the beta of F (risk free asset) is zero
B) Theoretically there can not be excess returns of a risk free asset over risk free asset.
Hence there will not be any excess return. It will be R(f) only
C) Covariance of Asset A with M= Correlation between (asset A and M)*standard dev M*standard deviation A = 0.2*.1*.05= .001
D) CAPM= Rf+Beta(Market risk premium) or CAPM-Rf= Beta*(Market risk premium) =Covariance of Asset A with M*Market risk premium/ standard deviation of M = .001*5%/5% =0.1%
But current the stock market has given an excess returns of 1% but CAPM model says that excess returns should have been .1% hence the market is overpriced.
