Coupon Rate for Bonds = Bond Yield = Cost of Debt (before-tax) = 10 % ( because bonds are issued at par value)
Before-Tax Cost of Debt = 10 %
Tax Rate = 35 %
After-Tax Cost of Debt = 10 x (1-0.35) = 6.5 %
(b) Preferred Stock Dividend = $ 3.3 and Market Value of Preferred Stock = $ 30
Cost of Preferred Stock = (3.3 / 30) x 100 = 11 %
(c) Cost of Internal Equity can be calculated using the constant dividend growth model and the CAPM.
Dividend Growth Model:
Current Market Price = P0 = $ 55 and Latest Dividend = D0 = $ 2.1
Dividend Growth Rate = g = 7 %
Expected Dividend = 2.1 x (1.07) = $ 2.247
Therefore, cost of equity = r1 = (D1/P0) + g = (2.247 / 55) + 0.07 = 0.11085 or 11.085 %
CAPM:

Average Cost of External Equity = (new r1 + r2) / 2 = (11.54 + 11.48) / 2 = 11.51 %
